A Cafeteria Plan (also referred to as a Flexible Spending Plan or Flexible Compensation Plan) is an employee benefit plan specifically authorized by Section 125 of the Internal Revenue Code.  It allows both employer and employees to reduce their taxes and customize their benefits.  Employees are given the option to redirect part of their taxable compensation to purchase benefits from a menu of non-taxable benefits offered by the Plan.  The reduction in employer payroll taxes often means that Cafeteria Plans are free of expense to the employer since the tax savings offsets the minimal cost of  maintaining a Cafeteria Plan .

Employees benefit by converting group insurance premiums, out-of-pocket medical, dental and vision expenses and child care/dependent care expenses from an after-tax expense to a pre-tax expense. Because a Cafeteria Plan allows employees to reduce the taxable portion of their income, their take-home pay is increased.  The increased take-home pay is at no cost to the employer.  In fact, because the gross taxable payroll is being reduced,  the employer also benefits by lowered payroll taxes.

Employees are allowed to choose those benefits that are most important to them.

When employees are allowed to tailor their benefits to meet their individual needs, employer’s dollars aren’t spent on benefits that may be unwanted or underutilized. 

Any corporation, sole-proprietorship, S-Corporation or partnership may install a Cafeteria Plan.  However, there may be restrictions or limitations on the participation of owners and certain other key employees but the employer still benefits from reduced payroll taxes. Throughout the United States employers of all types and sizes, including municipalities, manufacturers, construction firms, and legal, medical and accounting professionals are taking advantage of the benefits offered by Cafeteria Plans.
